I think just the opposite: when he's killed (presumably, on the material plane) that's where the sword is. He doesn't become ethereal again when he's killed, and take the sword with him, he's just killed (again). If ghosts had bodies when they'd been killed, it would be lying there in front of you. With a sword.

When I read the MM on ghostly equipment my impression that the REAL equipment is at Wats remains somewhere on the prime material plane. More then likely he is burried somewhere under the inn, though who knows, his remains might be somewhere else near to the inn or at the cemetary of Nulb. I don't know how or when exactly Wat died.

The equipment the ghost is wielding is just part of his manifestion and when he is destroyed so will this equipment dissapear both on the ethereal and the normal plane. IMO that includes the ghost touch sword. If the PCs want it, they will have to find his remains, though who knows, they might destroy it if they torch down the inn.

I agree with Madfox on everything but the ghost touched sword (or other ghost touched items). The reason is that this special ability is what allows the ghost to actually physically interact with that object instead of it just being a part of his manifistation.

A nice visual clue (Spot DC: 15 maybe?) would be noticing that while Watt is attacking with the ghost touch sword there is a sword hilt (his normal manifistation sword) visibly sticking up out of his scabbard.

Taxman66, that's a good point. Also, consider this. If a monk (e.g.) were to disarm Wat, he would be able to get the ghost touch long sword. Per the description of ghost touch, this should work fine. Obviously, there are not two swords. Wat would also be able to pick up the other one, thereby acquiring two swords.

To each his own, but if you go for the only real equipment is at the corpse, you should of course let the disarmed sword disolve into a whisp of grey smoke.

My party now encountered Wat yesterday. Gee, and he really freaked the crap out of them :evil . In the beginning they just walked around the tavern room and I gave them each different hints about things moving (left or right) and one of them felt cold (the one Wat was studying). They decided to get out of there and when Wat saw them turning he attacked. Though he didn´t get his death attack through. After a while he disappeared again, and the group just waited for him with ready actions to re-appear (my gosh, after the battle they told me they didn´t realize it was an assassin ... and I described the opening attack in great detail ... no misunderstanding possible, or so I thought). So he appeared again and failed again >: . Fighting goes on ... and he disappears once more and NOW they decide to get the hell out of there (Wat has only 1 HP left :eek ). Before they can make it Wat fails his third death attack, damn it. And the retaliation kills him. But he gave them some seious damage at least and huge ability drains. (after the allip-encounter they had 10 different stats drained).
They then took the remaining ghost-touch sword and found his body beneath the bar. One of the clerics prayed there to his god (Lathander) for the spell Burial Blessing, I liked the idea ... so after half an hour of intense praying I wiped his remaining 1st-level spells and he got his prayers answered. He then made the burial ritual.

Now the question is, what exactly does it do to Wat ???
I for one, send him to eternal rest, mostly cause I liked the idea of the cleric.

The prayer would do nothing to Wat.

The only thing thing will put his soul to rest is the destruction/burning of the building. So... If you want to have the prayer have an effect I would suggest that the character gets a vision, dream, or a strong feeling from his deity that the way to put Wat's soul to rest is the destruction of the building.
