I can't remember exactly what I did for the session, but there's some argument for either way. It's a strange situation since he presumably keeps it in his possession at all times (i.e., it's not lying around in the bar for him to pick up only when he's manifested). There was some wording somewhere (maybe the DMG description... not in the SRD) that it works as corporeal or incorporeal for the wielder in the best possible way for them.
For additional info, note that GT armor allows an incorporeal creature to still pass through solid objects even though it presumably adds to their armor class regularly. So if you want the sword to pass through material armor and hit a corporeal body, it's not a far stretch. Such is the way with magic, I guess...
